A reverse DCF expresses the current enterprise value as a testable combination of growth, margins, reinvestment and competitive duration. It lets market expectations be compared directly with an independent forecast.

The Economic Question

What must the company achieve for today’s price to deliver the market’s required return? A reverse DCF shifts the debate away from “my target price versus yours” and toward observable operating expectations. It is most valuable when conventional forecasts differ only slightly but valuation outputs diverge widely.

First-Principles Derivation

Hold WACC, tax, reinvestment and terminal economics constant. Solve for the revenue growth or operating margin that makes model value equal current price. Then repeat for alternative assumptions, one at a time. Implied growth = the g such that model value(g, other independent assumptions) = current price Expectation gap = independently supported driver − price-implied driver The solution is a boundary, not a prediction.

Model Mechanics

Mauboussin’s expectations infrastructure links broad value triggers to measurable operating drivers. The analyst selects the driver with the greatest influence and the clearest evidence, then defines a high and low range. The reverse DCF identifies how much of that range is already in the price.

A Worked Case

A stock at 100.0 implies five-year revenue growth of 12.0% when year-five margin is held at 18.0%. Independent evidence supports 9.0% to 13.0%. The price therefore sits inside the operating corridor. If the stock rises to 140.0 while everything else is unchanged, and implied growth moves to 18.0%, the investment question changes. The business may still be excellent, but the price now requires an outcome beyond the independently supported range.

Interpretation Note

Price-implied growth is a benchmark for comparison with an independently developed operating forecast. Assess the implied path against industry economics, company evidence and financing capacity.

How to Assess the Result

Solve for growth, margin and duration separately. If all three require heroic assumptions at the same time, the valuation risk is greater than any single solve suggests. Translate the implied growth into market share, customers, units or capacity, so the result can be compared with a real market.

When to Reassess

The implied driver cannot be reconciled to the addressable market, competitive structure, unit economics or financing capacity. Or a small change in WACC produces an implausibly large change in the solved operating boundary.
